The initial one is 20 GB (about 2.5 times the size of the 8 GB one found in the original Xbox) but they have already mentioned that larger ones may be in the works. Since most content downloads and updates are pretty small, that should be fine for most people.
To put things in perspective, I have over 40 albums of music on my current Xbox HD along with save games for about 60 games and I've still got plenty of room on it.
The 360 can stream content from a Windows XP PC and Windows Media Center PC, so you've got extra network storage there, but only for music, video, and picture files--not game content.
